I've encountered this problem before. Maybe it wasn't the correct fix, but it worked. I get that message when I update by doing a flash over and just wiping caches. To fix I've been wiping everything and doing fresh installs. It only takes 10 more minutes if you use the backup app and theme backup.

You can try using different HBoot (refer to alpharev.nl) if you are rooted.
You can also try custom MTD HBoot, you can check in xda forum for link.
You can also have SD partition (EXT4 - 1GB).

Even with everything on the SD card, I kept running into the same problem. Finally I switched to the MIUI XJ Rom X-PART. (It's a slightly tweaked version of MIUI that puts the memory options front and center). It's developed specifically for Desire, and I've found it to be super stable. If you can do S-OFF, you can also try the new HBoot, as suggested earlier (some problem with mine prevents me from S-OFFing it).

Try this
Install Terminal from Android Market
Open
type "su"
You will have super user access
then
type "a2sd repair" and press enter
your phone might restart after it.
Still cache not transfered in sd card
then open terminal againg get superuser access
and type "a2sd cachesd"
hope this will fix your issues.

Use this install rom then flash the a2sd zip that I uploaded. I do this everytime. Phone will restart 2 to 3 time then will boot up to check if it work look in titanium backup you should see a2sd don't forget to partition your sdcard if haven't already

Hey there,
go to the market and install A2SDGui from A.R. (its for Darktremor).
than open it, and look for DalivikCache to SD (think its listet under 2nd Tap on the Top), this made it for me
First i tried over terminal, but got error that Darktremor may not ran during boot, i reinstalled, than zipalign and cacheds. But this doesent fix it.
So try over Gui and have fun
